I allow Kat to be damaged by friendly fire during combat unless she is either dying or unconscious (or in danger of either).

Between Illnore and Chiselnits we have...Illnore: +0 Occultism, Chiselnits -1 Occultism, and a huge "Huh?" from both of them on Fortune Telling Lore. But Chiselnits would LOVE to play the game (any game), so hopefully enough other characters are willing to give it a shot before he jumps in. I'll give you guys some time to post first.

There are two sets of damage rounds: the first one with 7 dmg and the second one with 5 dmg. Which one affected Nosaj?
Can he use his reaction to block it with his shield?

The attack for 7 dmg affected Nosaj. He can use his reaction to block it. As the healing from Illnore would restore any damage, there is no (in retrospect) no advantage in blocking it).
Based upon the limited information on your PCs' character sheet. I do not see how Nosaj's shield has hardness 7.

Ok, so no shield blocking then :)
Shield Hardness = 5 (Tower shield) + 2 (Divine ally)
[Shield Ally: A spirit of protection dwells within your shield. In your hands, the shield's Hardness increases by 2 and its HP and BT increase by half. ]
