re. Hold Person: yes, he has 0 Str and Dex so not much of a CMD, you also get +4 for Melee attacks, can Coup de Grace, but must still make a CMB (nat' 1's still fail etc.)

The yellow robed wayang has colors flashing in its blinded eyes too, and it goes slack, stunned.
The blue robed wayang now has a spark of life in its eyes... but it remains held in place.
Evarice: your spell lasts 4 rounds, correct?
The only one to truly act, the red robed wayang steps away from the fray, and moves in and under Graff's enlarged arms.
The small wayang does not hesitate to do a left-right combo against the large half-orc.
The right hook connects against Graff's stomach-- Ouch!
Graff a 14 hits you w. your Enlarged condition, right? (6 lethal dam')

Time to beat up these cheating wayangs!

FYI:
Blinded
The creature cannot see. It takes a –2 penalty to Armor Class, loses its Dexterity bonus to AC (if any), and takes a –4 penalty on most Strength– and Dexterity-based skill checks and on opposed Perception skill checks. All checks and activities that rely on vision (such as reading and Perception checks based on sight) automatically fail. All opponents are considered to have total concealment (50% miss chance) against the blinded character. Blind creatures must make a DC 10 Acrobatics skill check to move faster than half speed. Creatures that fail this check fall prone. Characters who remain blinded for a long time grow accustomed to these drawbacks and can overcome some of them.

Stunned
A stunned creature drops everything held, can’t take actions, takes a –2 penalty to AC, and loses its Dexterity bonus to AC (if any).
Attackers receive a +4 bonus on attack rolls to perform combat maneuvers against a stunned opponent.

Khellek steps up and casts, touching red-robed wayang with a healing spell that closes its head somewhat, and stops the bleeding.
Up close, Khellek gets the feeling this fighter was about to die.

I've never seen anything about being able to choose at what level you cast your spell (sorry), so I put it as a lvl 2 spell - he was at 16 HP below 0, so not much difference. Tell me where you found about choosing the level at which to cast if you wish.

Evarice Bue aims for blue, and nearly knocks him to the ground. He is badly banged up, and Zephyr's bonk to the head does not help the poor fellow.

Apollyanna wacks the yellow wayang hard, and it too is badly bruised now, but still remains standing.

The blue wayang is bleeding away, the red wayang is stabilized, and, badly hurt, the yellow and green wayangs remain stunned, but, now, the colors leave their eyes, and you see they are back in the fight.

It is under Caster Level in the Magic section of the PRD.

You can cast a spell at a lower caster level than normal, but the caster level you choose must be high enough for you to cast the spell in question, and all level-dependent features must be based on the same caster level.

This is the basis for casters making potions and such at minimum caster levels (as it is cheaper to make). It is not something you need to do often. I'm happy to have him at caster level 2 if the Wayang doesn't come round though!

A wave of positive energy pours forth from Evarice, healing you all as well as the two wayangs that dropped to the ground.
Nit and Graff's wounds close totally.
The blue wayang is stabilized too.

Khellek feints the yellow robed wayang, who is a bit lost, and does not know what to expect from Khellek.
He obviously did not know what to expect from Apollyanna, because, although no longer blinded nor stunned, he is not able to avoid the near perfect blow that bashes him in the head.
The power of the blow snaps his skull, and the wayang drops, obviously dead.

The crowd is on edge, seeing the wayangs going down.

Had taken 29 damage, and then took 24 (double 8's!) which puts him beyond his Con, even though it is quite high! (non-lethal becomes lethal when you pass the 0).
Green wayang is pretty badly hurt, yes.

From his perch, Nit jabs his wooden spear, and hits the green wayang in the back of the head, knocking him down amongst his comrades.
As the wayang topples to the ground, Zephyr's club goes flying way over its target.

Now that the four are out, you move in and check the felled enemies.
Evarice stops green from dying.
Red and blue are out cold, like green, but stabilized.
Whereas yellow, when you check him out... is indeed dead.

The crowd is mixed. Some cheer, some boo, but most clap a bit, and talk among themselves, very confused: they saw that their folk attacked with lethal intent from the beginning, obviously going against the rules. While you always used non-lethal weapons, and, yes, some blows were hard, but never with intent to do lethal harm.

As soon as n the dust settles on the battle, Mayor Farzhan and Harjandi rush to the arena floor, apologizing profusely.

They indicate that no one noticed anything was amiss until the mock combat began; by then it was too late.

They are very affected by the death of the wayang, whose friends come out to mourn over the body.
The others are carted away.

You see the Mayor has a bag with some money and potions, but he keeps it, not knowing what to do with this strange situation. He says: "Tradition demands we let the fight play out, no matter the consequences".

The audience begins to quietly file out, the expressions on their faces unreadable.

Harjandi tells you: "You have four hours to prepare for the following ritual: a debate, taking place at the border of Inahiyi".

I botted Nit since he is off traveling.
So... you have a few more hours to rest and recuperate or explore the festival (and heal yourselves) before the second event, which occurs after sundown. The event is a debate between you and a council of wayangs (you will be briefed before it). Up to you to tell me what you wish to do in the meantime - if anything.

Graff remains silent with mixed feelings.
On one hand he's jubilant with the fight yet on the other hand he's both angry and sad as the fight claimed a life when they turned lethal.

He's a tough guy, he knew it. He could take a few scratches but those little wayangs. They couldn't so why would they do such a thing? Perhaps they were taking hints from the Big Guy and were destroying their traditions?

As Evarice is praying, and you talk together at the boarding house, you are visited by a small delegation, with a wayang in a very large turban.
Then you realize it is not a turban, but the biggest bandage you have ever seen!
It turns out the wayang is the one that was thought dead, but is not: "I saw the darkness at the end of the tunnel. And I went for it... but, in the end, a voice turned me back".
You imagine that this is the Shadow Plane version of not going into the Light.
He kowtows before you: "I wish to apologize for my actions. I was not myself. All I can say is that this hooded figure appeared with a wand just before the fight, and cast a spell on all of us. Then he somehow convinced us, through his magic, that you needed to be killed to save Inahiyi. I am ashamed of my actions".

If you walk the streets, you see that despite the fact the wayang's family is most probably elated he did not die, the passersby have not changed their demeanor.
As you felt before, they do not blame you for what happened, and the prior admonishment to not shed blood nor kill was broken by the four wayangs, not you.
It is the general feeling that the ritual fight did not go as planned, that their own folk derailed it, that predominates.
Thus the mood is a little more somber.

Feel free to go out about the town and such, or prepare, and then tell me whenever the four hours are up and you move to the second ritual

Khellek wears his mask proudly, showing off his newly tattooed hand around town. He avoids too much eating, but does try to pick up some local books to help in his studies.

And signs autographs. Any who want them. Anyone who didn't know him might almost think he was trying to get his name recognized. But surely not.

Of course all this time he is keeping a lookout for the hooded man.
