Finding the right sunny spot in the correct part of the Temple Hill district was tough, but not impossible.
Immediately Merelda offers what little advice she can to her fellow daytime conspirators.
"Morri? Talon? Val? See what you can scare up on the gang or their leader. I'll stay here and watch this area they frequent to see if there are any patterns to their movement and I will try and support you if you need it?"
She will then proceed to lay out her blanket and begin preparations to do Harrowings for those who pass by.

Temple Hill district harbors the Grand Cathedral of Asmodeus and the local temple of Zon Kuthon both. Yet the Ravens' don't wish to infiltrate such institutions and avoid them, concentrating on the eastern parts of the district, where the Red Jill's base is supposed to be located.
After a while Lirotha, Valrani, Morricone, Oren, Rocco and Talon find themselves face to face with a burly man clad in a red cloak. He greets Talon identifying him as the leader of the group:"Welcome to our little part of town" he says "Here to enjoy some of the most refined pleasures Kintargo has to offer?" he says in a pleasant tone.
Roll Sense Motive please. The whole group is here as it made little sense for you to split the party...

The man leads you down a dark alley until it comes to an abrupt stop and you find yourselves surrounded by men wearing red capes. Hesitant at the situation, Lirotha chimes up from the back of the group with a bit of snark.

"Make sure your mothers take those out of the wash tub before she throws your skivvies in there. Wouldn't want 'em to turn all pink on ya, eh?" Rocco snubs his nose at the thugs. "Otherwise you might have to change your little group's name to the Pink Patties." Despite his tough words and cool demeanor, Rocco is beginning to sweat quite a bit, and curses himself inwardly for not calling Kurglunn and trying to put him in disguise or something.

The thugs shake their heads in disbelief hearing Rocco's bold words, then they chuckle:"I see you are eager to die... well we'll gladly oblige then... Scarplume will have your heads, or better yet, your tongues as you seem fond of talking too much!!"

@GM: Is there some reason the thug on me is getting a +1d6 damage? If that's his sneak attack dice, then I'm neither flanked, helpless, nor flat-footed (my Dex is fine?). Also, sneak attack dice do not get multiplied with a Critical Hit. If that is true...I should be up and at +3 hit points...?

Nope. Even if you know combat is happening, if you haven't acted yet, you're flat-footed.
Seeing that Lirotha is down, but seems to be breathing alright, but that Valrani is still bleeding pretty heavily, Rocco weaves a spell to close her wounds, then backs away from the guards attacking Oren and draws his knife.
Cast stabilize on Valrani, 5ft step, draw kukri.

I tend to play that unless there is a really good reason why not. Two forces that both know of each other and both expecting battle with no chance of surprise for example - it just doesn't make sense. But where there is any chance for a misunderstanding...

As Rocco stated you are flat footed until you act. I know you made your sense motive check (that's why you got a +4 to your initiative check), you were aware of the ambush (the moment you were surrounded most of you were I'd reckon) unfortunately the rule is pretty clear and you weren't able to act in initiative yet, so you were flat footed. And yes they have sneak attack.

Rocco moves near Valrani and uses his magic to stop her bleeding. While Lirotha somehow regains consciousness and is able to act...
