Shayla releases an arrow at the nearest man. If the shot doesn't kill him, she shoots her second arrow at him as well. Otherwise the second arrow will be aimed at the second nearest man.
Using the rolls from my readied action here. I forgot to add the Rapid Shot penalty in those rolls, so these are the attack rolls (assuming the men are humans): Arrow1 (10), Arrow2 (9)

She notches a new arrow and pulls the string back, already holding a second arrow in the hand she uses the pull back the string. "Come out, and state your business! We wish to pass through this terrain, that's all! We wish you no harm, but if you attack us you're dead!"

Alspeth nearly guts the bandit with her charge, however, he is able to take a step back and still get off his shot. Shayla's first arrow and Crin's magic missile drop finish the job against thug 1.

Crin reels from the impact as he takes a hit in the chest. Blood gushes out, and he retaliates with a silvery magic missile more out of instinct than conscious thought. Cringing by Kalkamedes' side, the little gnome sorcerer hunkers down and hurls an acid orb at the next thug in his line of sight. What he really wants to is make himself small, run and hide like a rabbit, but two things are stopping him. One, he doesn't want to leave Kalkamedes alone in the middle of the fight. Two, the group is surrounded - where would he go?

@GM: that's okay, however I intended the second arrow to be shot at thug 2 if the first arrow dropped thug 1. Shooting a second arrow at a dead target is a bit of a waste.

I don't think that precludes changing targets during the attack, she just can't move other than a five foot. The way I understand it, you could fire one arrow, then five foot to avoid cover and fire a second arrow at a different target.
