What are my best options to counter a player with Hide in Plain Sight, without ruining his fun?

Faerie fire or glitterdust.

Blindsense - still know his square but 50% miss chance. So he's still getting a benefit out of his abilities, but not being completely undetectable.

Tremorsense.

Blind Fight?
