From Arcane Bond:
"Once per day, your bonded item allows you to cast any one of your spells known"
At first glance I'd say that the paladin could cast any spell that he knows and has the capability to cast. So 1st or 2nd level.
The part that I'm unsure of is whether or not the paladin would count as a level 5 paladin for the purposes of the Bonded Object due to this:
"For purposes of using that power, treat your sorcerer level as equal to your character level – 2, even if you have levels in sorcerer."
If the paladin counted as level 5 then it would be level 1 spells only at level 7.

I see what you are getting at, I think they would be considered a 7th lv paladin/5th lv sorcerer for purposes of the bonded object. Because "For purposes of using that power, treat your sorcerer level as equal to your character level – 2, even if you have levels in sorcerer." doesn't change the paladin's lv.
The bonded object would work as it would for a 5th lv sorcerer, which is "to cast one spell you know that you are able to cast". I don't think this would change regardless of lv.
