It still applies. That is to get around things like getting the dagger's P/S and calling it a short sword which only has S(slashing damage). It would also make sure weapons with special properties such as disarm did not get worked around, by just buying a different sized weapon, but applying the name you want to use for it.

So you want the bonus for daggers (knife master, river rat) with the increased damage of the shortsword? No sorry, doesn't work like that.
Also: a small character using a medium sized light weapon like a dagger, treats it as a one-handed weapon. So really bad for dual wielding.
In other words: a medium sized dagger is not the same as a small sized short sword. May do the same damage, but it's balance is different, the handle is too large etc, and it's just more awkward to use.
So using inapropriately sized weapons usually is a bad idea.

Considering he probably has feats that out-balance that -2 penalty? It's likely not a concern. I keep seeing people who use this logic; which is silly. It's like saying 'well a Huge Weapon can't be used it's too large'. Especially if it's a sword/club/knife. And you're a strength using fighter. All of them have the same purpose. It's not a ballista he's using.

They would count as one-handed weapons...so he's taking -2 since they are not correctly sized, and a -4 for each hands attacks...thats WITH the TWF feat to help with the penalties
so -6 to hit just to up the damage by one die size? Don't think thats worth it bro :)
(nothing against knife masters though, my assassin is one)
