In a non-combat situation you can fit as many people as is possible in real life.
Take that chalk square on the sidewalk, for example. You could probably fit four or more people in it without any trouble. But have them play dodge ball without leaving said square? They're going to be bumping into each other all over the place! Hence the AC penalty for squeezing in combat on account of having no where to dodge to.
