The 4th-level cleric spell control water should allow you to pretty effectively nuke the tactic.

Any reason to believe the water elemental is a Monster Summoning minion of the dragon? If so, wait it out. They don't last that long. Alternatively, have your cleric use Monster Summonings to harrass the dragon or, as others have suggested, Control Water to lower the water (and slow the water elemental if it's not already gone).
