What I want to know is the Craft DC/formula to turn said Medium shortsword into a Small longsword.

I had a session today and got a new weapon, a Masterwork Shortsword. Problem is, my character is a Gnome and the sword is medium sized. What's the penalty for a character using a weapon that's one size too big? Is there a spell that can shrink a weapon down a size?

If the creature isn't proficient with the weapon, a –4 nonproficiency penalty also applies.The measure of how much effort it takes to use a weapon (whether the weapon is designated as a light, one-handed, or two-handed weapon for a particular wielder) is altered by one step for each size category of difference between the wielder's size and the size of the creature for which the weapon was designed. For example, a Small creature would wield a Medium one-handed weapon as a two-handed weapon. If a weapon's designation would be changed to something other than light, one-handed, or two-handed by this alteration, the creature can't wield the weapon at all.
So you would take a -2 penalty on attack rolls, and the shortsword would be a one-handed weapon for you rather then a light weapon.

Here are a few options for addressing the problem.
(1) Sell the sword and use the money to buy a properly sized but otherwise identical item.
(2) Hand the sword to someone or set it down, use Enlarge Person (potion, spell, etc.) on yourself, then pick the sword back up. Now you are the right size for the sword.
(3) Add the Resizing Special Ability to the sword. You would have to add an Enhancement Bonus of at least +1 before doing so.
Can a weapon be crafted smaller like that? And still be mastercraft?
I'm not entirely sure what you are asking here. If you are asking whether weapons sized for small characters can be masterwork, then the answer is yes.
