So far I feel like my "experiment" has been a success, even though it has increased the complexity of GMing several-fold. I am having fun with it...really helping to "tell the story", I think.

What do you mean broken? It is no different than shocking grasp. At least you get a saving throw for half damage, unlike shocking grasp.
Just because there is a super cheap ioun stone that allows me to cast Divination spells one level higher is, well, unfortunate but by no means game breaking. The spell still has a maximum damage dice pool (5d6 for Mind Thrust 1).

And comparing to Shocking Grasp honestly isn't a good comparison, since it is pretty broken when in the hands of a magus.
But, will saves are typically weaker, on most classes. Just saying, my opinion is that rather OP.

And the stone wasn't created with divination attacks in mind.
Really, Mind Thrust should be enchantment.

I'm not a magus. I gues I could have ended the combat right there if I were a witch and used the slumber hex.
With the ioun stone at third level I am doing the same damage as scorching ray and the victim gets a save attempt rather than a touch attack, and some how this is OP.

Question - are you sure that the effect is panicked and not frightened? I know of few low-tier baddies (if any) that are capable of immediately triggering the panicked condition.
Frightened would mean we can stand our ground (at a -2 penalty) if we can't take any other actions to flee (in which case, would the crowd count)?
Frightened would also mean we don't drop our weapons (which is of course, important).

If you look at the conditions, I said "FRIGHTENED" :P
Frightened: A frightened creature flees from the source of its fear as best it can. If unable to flee, it may fight. A frightened creature takes a –2 penalty on all attack rolls, saving throws, skill checks, and ability checks. A frightened creature can use special abilities, including spells, to flee; indeed, the creature must use such means if they are the only way to escape.
The crowd does not block you running, it just counts as 4 squares of movement.
